I tested a 1.2.6 server on my 8GB Quad core rig.
Used 812MB's on a fresh map, no plugins.
Tested out a 1.1_02 beta on the same rig
Used 142MB's on a fresh map, no plugins.
The only concern I have is expanding the map, which is the only thing that lags the server. There is NO block regen at all.
Plus, if this works out, in two weeks, I can upgrade the same rig to 2GB ram with a faster processor.

Nope just 512 will do if you know how to host a server properly.

Testings over for now.
The only issue we seemed to have wasn't block removing, but block creation.
We could remove stuff fine, and talking through text was almost instant, along with commands.
But things like cobblestone generators took a while.
And when we would place water over large areas, it would spread fine, but when we removed the spring tile, it would take a while to decipate.
So I think my final verdict is just to upgrade the ram and use this instead of the VPN.

Would've helped but I've been online and offline all day haven't had time to really sit down and do anything Lol
Also some of the problems you're facing could just be Notch problem i heard alot of errors started when it switched to Beta.
